The movie opens in live action Denmark. From there, a narrator explains to the audience how Denmark is a popular tourist destination. The film is a modern interpretation of Andersen's fairy tales.
6-year-old Alice lives with her mother and grandmother near the sea and waits for the return of her father. Alice dreams of becoming a ballerina and going to ballet school, but it does not work out. Alice notices that her mother is having an affair with their neighbor. Walking in on them having sex she shouts: "Traitor! Go to hell!", and in retaliation, she burns down the house. After the eclipse of the sun, Alice stops talking. Alice is then sent to a school for mentally retarded children, where she discovers an ability to fulfill her desires, such as making apples fall from the tree. After wishing to move away and causing a hurricane, she, her mother, and grandmother move to Moscow, having sold her grandmother's jewelry to pay for the tickets.

Jack Carlisle is a disillusioned 13-year-old boy. His mother is always away at work since his father left. He decides to run away, as he feels his mom won't miss him. As he is ready to leave, his nanny convinces him to read a 'magic book' that belongs to her. The book is about a pirate adventure on Magic Island. As Jack reads the book, he is sucked into the world and goes on numerous adventures with Prince Morgan, while fleeing the evil Blackbeard the Pirate. He is even saved by Lily, a beautiful mermaid, whom he falls in love with. Lily is given the power to turn into a human and accompanies Jack on his adventure. Along the way, Jack encounters sand sharks, a tree that grows the favorite food of the person who climbs it, and a cursed temple full of treasure. Jack also uses items he brought along with him in his "magic" bag to stop the pirates. Eventually Jack is able to return home. Lena is a princess mermaid, sea king's daughter who dreams of someday marrying a wonderful human prince. After disobeying her father, Lena visits the sea surface (after being yanked by a whirlpool) and first sees the Prince Stephan, falling madly in love. Soon after, the ship that sails the Prince Stephan sinks and the youth's life in danger until Lena manages to save him and bring him to a beach near the school where he studied. Lena comes to the aid of the witch Cassandra and exchanges her voice for legs to walk on land and meet her prince. Cassandra gives Lena what she asks for with the warning that if Lena fails to win the heart of Stephan, she will become sea foam for the rest of her life. Lena drinks the potion, loses her voice, and goes to the surface. Above, she walks on shore naked (except for her shawl, flower necklace and the wreath of pearls her sister Tris gave her for her birthday). She is later helped at the palace by two doves, Cecil and Claudia. Things are going well, but Lena is dumb. Prince Stephan takes a fondness to her, as he feels he should show her the same kindness that the person who had saved him from the wreck showed him. Over time, Stephan falls in love with Lena and wants to marry her, but then comes Anna, the young princess who earlier found Stephan and Cosgrove on the beach and brought them to the medical care they needed. Stephan agrees to marry Anna, but Anna is in love with Maxwell. Vink, the dolphin pet friend of Lena, intervenes and tells the king of the sea what happened. His intervention fixes things, King Malcolm agrees to make Maxwell his son-in-law, and Lena finally marries Stephan, saving her life.
