Following the events of the first film, Ning (Leslie Cheung) parts ways with the monk Yin (Wu Ma) and returns to his home village, which has since fallen on desperate times. Fleeing from cannibals, Ning winds up being imprisoned. Sharing a cell with Elder Chu, a renowned scholar, Ning spends apparent months languishing in prison. Yan Chixia's master sent him to Black Hill to train in the arts of demon hunting. After capturing an attractive female demon, Nie Xiaoqian, Yan falls in love with her and realises that his master sent him there to make him learn how to control his emotions. Xiaoqian also falls in love with Yan, and while he feeds her candy, she says she will fall in love with anyone who fed her candy. After some time, she begs him to kill her because humans and demons are not supposed to be together. Yan stabs her with his magic dagger, which does not kill Xiaoqian, but causes her to lose her memory of their relationship. Yan arrives late for a battle against the Tree Demon, Laolao, and sees that several of his fellow demon hunters have already fallen. The last one, Xia Xuefenglei, embeds his arm into Laolao and tells Yan to chop it off, thereby banishing Laolao from the mortal world.

Ning Choi-san is a timid debt collector whose job requires him to travel to rural areas. He arrives at a town but is forced to seek shelter in a deserted temple in the forest on the outskirts because he ran out of money due to his inability to collect the debts as initially planned. That night in the temple, Ning meets a beautiful and alluring young maiden called Nip Siu-sin and falls in love with her. However, when he later recalls that night's events the next day, he becomes increasingly fearful and superstitious because a Taoist mystic told him that the people he saw at the temple were ghosts. That night, he returns to the temple to spend the night there and confirms his theory that Nip is actually a spirit.

Two Buddhist monks, the master Bai Yun and his inept disciple Shi Fang are transporting a golden idol of Buddha. On their travels they meet the relatively honorable mercenary Yin. The film revolves around the relationship between two high school students, Yoo Shi-eun (Lee Young-jin) and Min Hyo-shin (Park Ye-jin). Seeking background material for a mystery he is working on, novelist Charles Condomine (Harrison) invites eccentric medium Madame Arcati (Rutherford) to his home in Lympne, Kent, to conduct a séance. Nina, an interpreter, is beside herself with grief at the recent death of her boyfriend, Jamie, a cellist. When she is on the verge of despair, Jamie reappears as a "ghost" and the couple are reconciled. The screenplay never clarifies whether this occurs in reality, or merely in Nina's imagination. Nina is ecstatic, but Jamie's behaviour – turning up the central heating to stifling levels, moving furniture around and inviting back "ghost friends" to watch videos – gradually infuriates her, and their relationship deteriorates. She meets Mark, a psychologist, to whom she is attracted, but she is unwilling to become involved with him because of Jamie's continued presence. Nina continues to love Jamie but is conflicted by his self-centered behaviour and ultimately wonders out loud, "Was it always like this?" Over Nina’s objections, Jamie decides to leave to allow her to move on. At the end of the film, Jamie watches Nina leave with Mark and one of his fellow ghosts asks, "Well?" and Jamie responds, "I think so... Yes." At this point the central conceit of the movie has become clear: Jamie came back specifically to help Nina get over him by tarnishing her idealised memory of him.
