Sara Crewe (Liesel Matthews) is the kind, caring daughter of Captain Crewe (Liam Cunningham), a wealthy British aristocrat living in India. Sara's mother died when she was very young and she has to leave her beloved childhood home and friends when her father volunteers to fight for the British as an officer in World War I. He enrolls her at Miss Minchin's Seminary for Girls in New York, and instructs the headmistress Miss Minchin (Eleanor Bron) to spare no expense making sure his daughter will be comfortable while he is gone. He has reserved her the school's largest suite, and gives Sara a specially-made French doll named Emily telling her that if she wants to talk to him, just speak to Emily and he will hear it. Though she finds the strict rules and harsh attitude of the headmistress stifling, Sara quickly becomes popular among the girls, including the African-American servant girl Becky (Vanessa Lee Chester), for her kindness and strong sense of imagination. She writes constant letters to her father, which are a a great source of happiness for him on the battlefields of Europe.

A young nameless poet (Dieterle) enters a wax museum where the proprietor works in the company of his daughter. The proprietor hires the poet to write a back-story for his wax models of Harun al-Rashid (Jannings), Ivan the Terrible (Veidt), and Jack the Ripper (Krauss) in order to draw an audience to the museum. Set in Germany sometime in the late 18th century where Mytyl (Shirley Temple), the bratty daughter of a woodcutter (Russell Hicks), finds a unique bird in the Royal Forest and selfishly refuses to give it to her sick friend. Mother and Father are mortified at Mytyl's behavior. That evening, Father is called on to report for duty the next morning in an unspecified war. That same night, Mytyl is visited in a dream by a fairy named Berylune (Jessie Ralph) who sends her and her brother Tyltyl (Johnny Russell) to search for the Blue Bird of Happiness. To accompany them, the fairy magically transforms their dog Tylo (Eddie Collins), cat Tylette (Gale Sondergaard), and lantern ("Light") into human form. The children have a number of adventures, visiting the past and their dead grandparents who come to life because they are being remembered, a scary adventure in the forest, the life of luxury, and the future, a land of yet-to-be born children. The dream journey makes Mytyl awake as a kinder and gentler girl who has learned to appreciate all the comforts and joys of her home and family. In the morning, the Father receives word that a truce has been called and he does not have to go to war.

The story is set in 1959 and is told with only a few brief snatches of dialogue, much of it in Gaelic.
