The story begins with the idea that the Wizard (George Carlin) controls all of the fairy tales and maintains the balance of good and evil in Fairy Tale Land. With the help of his assistants the uptight Munk (Wallace Shawn) and the decidedly goofy Mambo (Andy Dick), the Wizard is checking to make sure that all the fairy tales under his care are "on track" to have their traditional happy endings. As we meet him however, the Wizard is leaving for Scotland for a long-overdue vacation. He leaves the kingdom in the hands of Munk and Mambo.

In the early 1900s, a young orphan named Pete flees his abusive adoptive hillbilly family, the Gogans. As Lena Gogan and company pursue him ("The Happiest Home in These Hills"), an unseen force, which Pete calls Elliott, knocks them into a mud pit. The next morning, Pete and Elliott, a green and purple dragon who has the power of invisibility, share breakfast ("I Love You, Too") and visit Passamaquoddy, a village where the unseen Elliott, performing clumsy antics, causes Pete to be labeled a source of ill luck. Lampie, the drunken old lighthouse keeper, stumbles out of a tavern and encounters Pete. A mischievous Elliott makes himself visible, and a terrified Lampie runs into the saloon to warn the townsfolk ("I Saw a Dragon"). In a seaside cave, Pete scolds Elliott for causing trouble. Just as they make up, Lampie's daughter Nora appears, having spotted Pete earlier. She says that due to the ongoing tides from the sea, that it's unsafe for Pete to stay, thus leaving Elliott to remain there. She offers him shelter at the lighthouse, and they talk ("It's Not Easy"). Pete learns the story of Nora's fiancé, Paul, whose ship was reported lost at sea the previous year. Pete promises to ask Elliott about Paul, and Nora accepts, believing Elliott to be an imaginary friend.

In the town of Acme Falls within the kingdom of Warnerstock, all the people live happily together. However, upon the death of the king, Sir William the Good, Warnerstock enters a state of civil war. Taking advantage of the situation, the neighboring kingdom of Ticktockia, led by King Salazar, the Pushy, takes over Warnerstock, and makes all its people poor and miserable due to overtaxing. Three orphans, Yakko, Wakko, and Dot Warner, are particularly troubled, as Dot needs an operation. Wakko finds work in another town to pay for it, but Plotz takes his pay – a half penny – from him, lying that it is for taxes.

In 1939 New Orleans, a roguish German Shepherd named Charlie B. Barkin escapes from a dog pound with the help of his friend, a dachshund named Itchy Itchiford. They return to a casino riverboat on the bayou, which is formerly run by Charlie with his partner, a bulldog named Carface Caruthers. Not wanting to share the profits with Charlie, Carface persuades him to leave town with 50% of the casino's earnings. Charlie agrees, but is later intoxicated and murdered by Carface. He is sent to Heaven where a whippet angel named Annabelle (who was named in the sequel) tells him that a gold watch representing his life has stopped. He steals and winds it, sending Charlie back to Earth, but is told that if he dies again, he will go to Hell. After reuniting with Itchy, they discover that Carface is holding an orphan girl named Anne-Marie (presumably kidnapped from the orphanage by Carface), who has the ability to talk to animals and gain knowledge of a race's results beforehand, allowing Carface to rig the odds on the rat races and become rich. They rescue her, intending to use her abilities to get revenge on Carface, though Charlie tells her that they plan to give their winnings to the poor and help her find parents.

Two mentally ill women who are clearly suffering from not otherwise specified delusional disorders, a mother and a (grown) daughter, live together in a secluded mansion. They are in a relationship and both are recognised for their beauty. They spend their days playing perverse BDSM-related incestuous games in memory of their sadistic patriarch who, when he was still alive, raped his daughter when she was eleven, murdered several servants, and is now a mummified corpse with which the daughter is shown having sex. They occasionally kill their servants and bury their bodies in the garden.
