"Once, long ago", the ancient Lord of Darkness (Tim Curry) laments his isolation in the shadows before sensing the presence of two unicorns who safeguard the Power of Light; where upon Darkness instructs Blix (Alice Playten) and his fellow goblins to kill the unicorns and bring him their horns to free himself. Meanwhile, Princess Lily (Mia Sara) goes alone to the forest to meet her friend Jack (Tom Cruise), a forest dweller who teaches her the languages of animals before showing her the unicorns. Against Jack's pleas, Lili approaches the stallion before the unicorn is hit by a poisoned dart from Blix's blowpipe. The unicorns bolt, and Lily makes light of Jack's fears and sets him a challenge by throwing her ring into a pond, declaring that she will marry whoever finds it, and Jack at once dives into the pond. As the stallion dies from the poison with the goblins taking his horn, the forest and the pond freeze, with Lily running off in terror before Jack can break free. Chanticleer is a rooster, whose job is to wake the sun up every morning, but the Grand Duke of Owls, who hates sunshine sabotages him to make it look like the sun comes up on its own without Chanticleer's crow. Detested by the farm animals, he leaves the farm to look for work in the city. Afterward, perpetual darkness and rainfall threaten the farm with flooding. Turning out to be a story read to a young human boy named Edmond, it seems that the flooding has found his family and when his mother goes to help them stop it, he calls out to Chanticleer and is heard by the Grand Duke himself who takes a dislike to Edmond's attempts to foil his plans. He turns him into a kitten to devour him, but he is saved at the last second by Pattou, a bloodhound from Chanticleer's farm. He is accompanied by Snipes, a claustrophobic magpie, and Peepers, an intellectual field mouse, as well as several animals from the farm hoping to find Chanticleer and apologize to him for their behavior. Edmond accompanies Pattou, Snipes and Peepers to the city while the rest of the animals remain at Edmond's house. Elmo is playing with his blanket in his house. After he bumps his blanket on a juice cup and after drying off his blanket at the laundromat, Elmo sees Zoe feeling depressed because her father cannot take her to the zoo, so he decides to make Zoe happy again by imitating certain zoo animals (a lion, a monkey, and a pig). When Zoe sees his blanket, Elmo refuses to share, resulting in a tug-of-war that rips Elmo's blanket. Elmo is furious and declares that Zoe is no longer his friend. Suddenly, Telly Monster inadvertently takes away the blanket while rollerskating out of control. They go around Finders Keepers and knock over a tray of drinks Ruthie is carrying. Telly hits Cookie Monster at the revolving door of Furry Arms hotel. The blanket accidentally lands in the hands of Oscar the Grouch, who drops it in his trash can after sneezing on it. Elmo drops into the bottom of Oscar's trash can, where he finds the blanket nailed to a door. But they are both teleported to Grouchland USA, a world filled with Grouches where a greedy man named Huxley (Mandy Patinkin) steals anything he can grab including Elmo's blanket. Elmo is determined to find his blanket and begins a journey through Grouchland. Fifteen-year-old Sarah Williams (Connelly) rehearses a play in the park and becomes distracted by a line she is unable to remember while being watched by a barn owl. The story focuses on the Grimm brothers, Wilhelm (Laurence Harvey) and Jacob (Karlheinz Böhm), and is biographical and fantastical at the same time. They are working to finish a history for a local Duke (Oscar Homolka), though Wilhelm is more interested in collecting fairy tales and often spends their money to hear them from locals. Tales such as "The Dancing Princess" and "The Cobbler and the Elves" are integrated into the main plot. One of the tales is told as an experiment to three children in a book store to see if publishing a collection of fairytales has any merit. Another tale, "The Singing Bone", is told by an old woman (Martita Hunt) in the forest who tells stories to children, while the uninvited Wilhelm secretly listens through an open window. The culmination of this tale involves a jeweled dragon and features the most involved usage of the film's special effects.
