Gru, a supervillain, has his pride injured when an unknown supervillain steals the Great Pyramid of Giza, an action that is described by his colleague Dr. Nefario as "making all other villains look lame." Gru decides to do better, with the assistance of Dr. Nefario, by shrinking and stealing the Moon, an idea based on his childhood dream of being an astronaut, which was always disparaged by his mother Marlena. Set after the events of the first film, Babe (now voiced by Elizabeth Daily) and his master, farmer Arthur Hoggett (James Cromwell), are given a welcome home parade after Babe's success as a "sheepdog". One day, Babe inadvertently causes an accident to befall Arthur, who ends up in the hospital. Esme is unsuccessful tending the farm on her own. A few days later, two men from the bank tell her she and Arthur have not paid their rent on time, and at the end of the month, Esme and Arthur will soon be evicted from their farm. Among the many letters from their fans, Esme locates one saying that if she enters Babe in a sheepdog herding contest, held at a fair far away, she will win a large amount of money. She decides to enter Babe instead, and they leave the farm together.

The setting for the story is an ant colony in Central Park in New York City. At their home, Dream Castle, the ponies are running and playing through flowery meadows and grassy green fields with their animal friends. Elsewhere, Baby Lickety-Split is practicing a new dance step, as Spike, a baby dragon, accompanies her rehearsal on the piano. Meanwhile, at the Volcano of Gloom, a wicked witch named Hydia is planning to ruin the ponies' festival, but her two incompetent daughters, Reeka and Draggle, are not up to her family's standards of wickedness, and she laments about it, before sending them off to ruin the festival. During the baby ponies' dance performance, Baby Lickety-Split attempts to add her own dance and ruins the whole performance. She is told off by everyone and runs away, followed by Spike, only to end up falling down a waterfall and trapped in a valley. In 1935, Indiana Jones - Indy (Harrison Ford) narrowly escapes the clutches of Lao Che (Roy Chiao), a crime boss in Shanghai. With his 11-year-old Chinese sidekick, Short Round (or Shorty) (Jonathan Ke Quan), and the nightclub singer Willie Scott (Kate Capshaw) in tow, Indy flees Shanghai on an airplane that, unknown to them, is owned by Lao. While the three of them sleep on the plane, the pilots parachute out, and they leave the plane to crash over the Himalayas while dumping its fuel. Indy, Shorty, and Willie discover this and narrowly manage to escape on an inflatable raft and ride down the slopes into a raging river. They come to Mayapore, a desolate village in northern India, where the poor villagers believe them to have been sent by the Hindu god Shiva and enlist their help to retrieve the sacred Sivalinga stone stolen from their shrine, as well as the community's children, from evil forces in the nearby Pankot Palace. During the journey to Pankot, Indy hypothesizes that the stone may be one of the five fabled Sankara stones that promise fortune and glory.
