The story revolves around Machete Cortez (Danny Trejo), a former Mexican Federal. The film opens in Mexico with Machete and his younger partner on a mission to rescue a kidnapped girl (Mayra J. Leal). Toby "Toe" Thompson (Jimmy Bennett) is bullied by Helvetica "Hel" Black (Jolie Vanier) and her brother Cole (Devon Gearhart) on the way to school. Toe speculates that Hel loves him, infuriating Hel and leading Cole and his gang to start throwing rocks at Toe. One of the rocks they throw is a rainbow colored wishing rock, which Toes uses to wish for friends, which come in the form of small aliens. The film tells the story of Lucian, the first werewolf born in human form and the first to be called a Lycan. Viktor, a vampire elder, raises the child, and envisions a race of Lycan slaves that could keep guard of the coven's fortress during the day and be used as laborers by the vampires at night. To this end, Viktor demands from the local human nobles a tribute of silver, with which to keep his slaves under control. As Lucian grows up, he and Viktor's daughter Sonja (Rhona Mitra) fall in love and begin a secretive intimate relationship in their adult years. Sonja is reckless and insubordinate, and one night Lucian escapes and rescues Sonja from his werewolf brethren. Viktor, despite acknowledging that Lucian saved his daughter, cannot forgive the escape and locks Lucian away.

In rural Texas, go-go dancer Cherry Darling (Rose McGowan) decides to quit her low-paying job and find another occupation. She runs into her mysterious ex-boyfriend El Wray (Freddy Rodriguez) at the Bone Shack, a BBQ restaurant owned by J.T. Hague (Jeff Fahey) and his sheriff brother (Michael Biehn). Meanwhile, a group of officials at a nearby US military base, led by the demented Lt. Muldoon (Bruce Willis), are making a business transaction with a chemical engineer named Abby (Naveen Andrews) for mass quantities of a deadly biochemical agent known as DC2 (codename "Project Terror"). When Muldoon learns that Abby has an extra supply on hand, he attempts to take Abby hostage, and Abby intentionally releases the gas into the air. The gas reaches the town and turns most of its residents into deformed bloodthirsty psychopaths, referred to as "sickos" by the surviving humans. Max (Cayden Boyd) is a lonely child in the suburbs of Austin who creates an imaginary world named Planet Drool, where all of his imagination and dreams come to life. He creates two characters; Sharkboy (Taylor Lautner), a young boy who was raised by sharks after losing his father at sea, and Lavagirl (Taylor Dooley), who can produce fire and lava, but has trouble touching objects without setting them alight. The two left Max to guard Planet Drool. In real life, Max's parents (David Arquette and Kristin Davis) have little time for him and their marriage seems to be on the rocks, and he is bullied by fellow schoolmate Linus (Jacob Davich). However, he does receive friendship from Marissa (Sasha Pieterse), the daughter of his teacher Mr. Electricidad (George Lopez, whose name is Spanish for "electricity"). Linus steals Max's Dream Journal (where all of his ideas are kept) and vandalizes it. The next day, a tornado rages outside the school, and moments later, Sharkboy and Lavagirl appear and ask Max to come with them to Planet Drool. They reach Planet Drool via a shark-like spacecraft, where Max learns that the dreamworld is turning bad, courtesy of Mr. Electric (also portrayed by George Lopez), originally the dreamworld's electrician but now corrupted.

At the Tarasco bar in Mexico, an American man tells the story of how he witnessed a massacre in another bar committed by a Mexican with a guitar case full of guns. The bar's patrons are uninterested until the American mentions the name "Bucho." Meanwhile, El Mariachi has a dream of his encounter with Moco that left his lover dead and his hand shot. He is awakened by the American, who tells him to continue his search for Bucho at the bar. El Mariachi travels to the town and meets a child to whom he gives some guitar playing tips. At the Tarasco bar, El Mariachi engages in a tense standoff with Bucho's goons before a massive gunfight erupts. He kills everyone in the bar, but is followed outside by a man named Tavo. On the street, Tavo shoots El Mariachi twice before being killed himself. El Mariachi is then sheltered in the local bookstore by Carolina, the owner. Bucho arrives at the bar to survey the carnage and hears the kid from earlier playing his guitar by the door. A paranoid Bucho orders his men to hunt down the man with a guitar case full of guns.
