As Lena Gogan and company pursue him ("The Happiest Home in These Hills"), an unseen force, which Pete calls Elliott, knocks them into a mud pit. The next morning, Pete and Elliott, a green and purple dragon who has the power of invisibility, share breakfast ("I Love You, Too") and visit Passamaquoddy, a village where the unseen Elliott, performing clumsy antics, causes Pete to be labeled a source of ill luck. Lampie, the drunken old lighthouse keeper, stumbles out of a tavern and encounters Pete. A mischievous Elliott makes himself visible, and a terrified Lampie runs into the saloon to warn the townsfolk ("I Saw a Dragon"). In a seaside cave, Pete scolds Elliott for causing trouble. Just as they make up, Lampie's daughter Nora appears, having spotted Pete earlier. She says that due to the ongoing tides from the sea, that it's unsafe for Pete to stay, thus leaving Elliott to remain there. She offers him shelter at the lighthouse, and they talk ("It's Not Easy"). Pete learns the story of Nora's fiancé, Paul, whose ship was reported lost at sea the previous year. Pete promises to ask Elliott about Paul, and Nora accepts, believing Elliott to be an imaginary friend.

The title character, a widow whose savings have been depleted by her selfish, middle-aged children, Lulu and Ad, finds herself homeless when the bank forecloses on her mortgage. She becomes friendly with Bill Green, an aging itinerant salvaging the house's plumbing, who she soon discovers is really fugitive bank robber William Gruenwald. Hoping to recoup her losses from the bank that took her home, Bunny blackmails Bill into teaching her how to rob the institution in exchange for keeping his identity a secret. She wears a long blonde wig, over-sized hat, and sunglasses, while he dons a fake beard, leather vest, and bell-bottom pants, and the two pull off the caper and escape on a 250cc Triumph TRW Trophy motorcycle. Buoyed by their success, Bunny convinces Bill to join her in more heists, and the different modus operandi they use - setting free a canary to distract the guard, setting off smoke bombs - make it difficult for police lieutenant Horace Greeley and criminologist R.J. Hart to profile their suspects.

In 1968, Jim Douglas is a down-on-his luck racing driver, reduced to competing in demolition derby races against drivers half his age. Jim lives in an old fire house overlooking San Francisco Bay with his friend and mechanic, Tennessee Steinmetz, a jolly Brooklynite who constantly extols the virtues of spiritual enlightenment, having spent time amongst Buddhist monks in Tibet, and builds "art" from car parts. After yet another race ends in a crash (and Tennessee turns his Edsel into a sculpture), Jim finds himself without a car and heads into town in search of some cheap wheels. He is enticed into an upmarket European car showroom after setting eyes on an attractive sales assistant, Carole Bennett. Jim witnesses the dealership's British owner, Peter Thorndyke, being unnecessarily abusive towards a white Volkswagen Beetle that rolls into the showroom, and defends the car's honor, much to Thorndyke's displeasure. The following morning Jim is shocked to find that the car is parked outside his house and that Thorndyke is pressing charges for grand theft. A heated argument between Jim and Thorndyke is settled when Carole persuades Thorndyke to drop the charges if Jim buys the car on a system of monthly payments.
