Pagal Nilavu is in essence the story of Selvam(Murali) an aimless youth in Muttam(Kanyakumari Dist) who out of a sense of deep gratitude ends up joining the gang of Devaraj aka Periyavar(Sathyaraj) and the complications which arise when he falls in love with Jyothi(Revathi), the sister of Robert Manohar(Sarat Babu) an honest and committed police inspector who is newly posted to the town. Periyavar pretty much runs the town and though he helps people in need, he is a diabolical kingpin who will not compromise on his hold of the town for anything. He wins Selvam’s undying loyalty when he helps him with money and power at a critical juncture to save his mother. In this backdrop Robert takes charge and moves into the town with his sister and daughter. Being uncompromising in his morals, Robert is automatically drawn into a game of oneupmanship with Periyavar and his gang. He also consequentially cannot stand Periyavar’s chief henchman Selvam, and is consequentially drawn into continuous verbal and physical duels with him. Selvam meanwhile falls hook line and sinker to Jyothi(Revathi) and tries every trick in the book to woo her and eventually wins.

Madhavan Nair (Jose Prakash), a lorry driver is loyal and honest to his master Keshava Panicker (Adoor Bhasi). In return, Panicker offers him a lorry, and a house in which to stay along with his family consisting of Lakshmi (Kaviyoor Ponnamma), his wife and two sons. With time, Madhavan Nair turns into a rich businessman who owns several buses, automobile workshops, and trucks. Balachandran (Lalu Alex), his elder son runs his business, while Rajendran (Mohanlal), younger son is of carefree nature, who is also in his final years in college. Rajendran fells in love with Usha (Swapna), Panicker's daughter, while Balachandran is in love with Indu (Menaka), daughter of Varma (M. S Thrippunithara), an old feudal family, who had lost all his wealth with time. With the consent of parents both Rajendran and Balachandran marry their heart throbes. But life turns into more troublesome after the marriage. Both Indu and Usha gets into petty quarrels leading to serious clashes inside the house. Things even went out of hands with both the brothers getting into physical fights in front of the parents. In such a fight between Rajendran and Balan, Madhavan Nair and Lakshmi interferes, but accidentally, the blow hits on Lakshmi's head leading to her death, shocking everyone.

Elizabeth (Sukumari) is a physical education instructor at a college and lives with her son Emil (Rahman) and unmarried brother Vakkachan (Nedumudi Venu). She is well loved and respected by her students. When she retires students suggest her to start a beauty parlour to keep her active and be in touch with them.
